Looks like you're going to have to get rid of it, or do that debark thing. Now that I think of it, my neighbors once had some really annoying dogs that constantly barked, and it was terrible. It really does get annoying. I wonder what the hell makes them bark anyway.

I doubt it. No dog has to bark without cause, if brought up properly.
I almost got my arm removed at age 11 by some big dogs, that where protecting some property(farm), where I thought I could pet them as they didnt bark.

Small dogs, like humans, try to make themself heard by being 'more present' than bigger dogs, but that as well can be corrected if brought up properly .. with enough attention. Just yelling 'be quiet' only supports the dog barking, you, as its master, do exactly the same. Works the same on children, those brought up by parent that yell a lot, tend to do the same.
(Am I glad my kids or pets cant read this ... yet :D)

Options:

1) Keep the dog indoors 24 hours a day.
2) Confront your neighbour and convince them to get over it.
3) Go to court and lose a fortune in legal costs, before probably losing the case.
4) Move house.
5) Muzzle the dog.
6) Anti-barking collar the dog.
7) De-bark the dog.
8) Eat the dog.
9) Eat your neighbour.
10) Stop the dog from being able to see the strangers, large trucks or motorbikes.

We were thinking about making a little fenced area by my grandmother's house, but apparantly, you can't build a chain link fence. It has to be a wooden privacy fence in the front and sides. But a chain link fence is FINE in the back...

1) Probably the root of the problem, dogs should not be kept inside like that.
2) Accept that your neighbour is not making it up, your dog probably barks continuously when left alone.
3) you will loose.
4) Wont alter the dogs mental state.
5) Maybe a way to teach the dog to shut it.

Really I would say that you need to look at how you keep your dog, It should not be locked up all day or left alone to freak out. Too many people see a dog as just another piece of property, But it is a sentient being with needs and desires, ignore them and it will become disturbed.

I find it more likely that the dog is a raving barking lunatic, however with what was said, the neighbor sounds like the raving barking lunatic.

And there you have the problem.
A dog (specially large dogs) need to walk, a lot. They are animals, not puppets you put away somewhere untill you find time to spend on them.

Dogs are not 'let out', you 'walk them'. As I read it you just open the backdoor and the dog does its thing, did I mention before you need to raise an animal like you should a child?

Try this for fun, go to bed and put the alarmclock to go of every hour, but only for 1 really loud minute ... see how long it takes before you wack the thing to its 2nd life. ;)

I really hope you find some way to solve this issue, but I think it is up to you to make the change, not the dog nor the neighbour.
